I see in Illustrator that I can either have embedded or linked artwork. I also see how I can change a linked object into embedded via the link palette menu but can I change an embedded object back to link ? or do I just delete and replace the original object ?

Vector images, no.

Raster images, yes.

Select the raster image ...Then, from the Links menu > Replace
Select the raster image file from the pop-up menu
"Check" LINK --- (REPLACE will be checked but grayed out)
> OK

You can also select the image ...Then, from the top MENU BAR > File > Place
Select the raster image file from the pop-up menu
"Check" LINK --- "Check" REPLACE
> OK

Doing this preserves the placement and any transformations that you may have done to the original embedded file.
